Definition of P/CF Ratio and its Difference from P/E Ratio

The P/CF ratio (Price to Cash Flow Ratio) is calculated by dividing a company's share price by its cash flow per share. The cash flow used in the denominator is typically operating cash flow (CFO), or net income plus non-cash expenses such as depreciation and amortization. The key difference is that while the P/E ratio uses accounting net income as its basis, the P/CF ratio uses the actual cash generated by the company.

These two metrics address fundamentally different questions. The P/E ratio asks, 'How many times does the market value $1 of book profit?' while the P/CF ratio asks, 'How many times does the market value $1 of actual cash earned?' For the same company, these two values can diverge significantly depending on the proportion of depreciation and amortization or the accounting methods used. Looking at them together can help assess the quality of earnings.

Calculation Method and Numerical Examples

The calculation is straightforward. You can divide the share price by operating cash flow per share, or divide the market cap by annual operating cash flow; both methods yield the same result. For example, if a share price is $100 and operating cash flow per share is $10, the P/CF ratio is 10x. If the same company's EPS (earnings per share) is $5, then the P/E ratio would be 20x, showing the P/E ratio to be double the P/CF ratio.

This difference arises due to non-cash expenses. In capital-intensive industries like manufacturing or telecommunications, annual depreciation and amortization expenses reduce net income, but these are not actual cash outflows. Therefore, even if net income appears small, cash flow is often more robust, and as a result, the P/CF ratio tends to be lower than the P/E ratio.

The opposite can also occur. If a company's net income is $100 but operating cash flow is only $40 due to a sharp increase in accounts receivable and inventory, then the P/CF ratio will be higher than the P/E ratio. This signals that while profits were made, they have not yet been collected in cash.

Interpretation Guidelines

Generally, a lower P/CF ratio suggests that a stock is cheaper relative to the cash it generates. However, there is no absolute benchmark; its meaning emerges only when compared to competitors within the same industry or the stock's historical P/CF ratio range. This is because the normal range varies by industry; capital-intensive industries tend to have structurally lower P/CF ratios, while asset-light software companies often have higher ones.

Comparing the P/E ratio and P/CF ratio side-by-side and observing the gap between them is particularly useful. If the P/E ratio is high but the P/CF ratio is significantly lower, it likely indicates a capital-intensive industry with a heavy depreciation burden. Conversely, if the P/E ratio is low but the P/CF ratio is high, it could mean that accounting profits are not sufficiently backed by cash. The direction and magnitude of this gap provide clues about the nature of the earnings.

Practical Application

The P/CF ratio shines in situations where accounting profits are temporarily distorted. Even when a large, one-time impairment loss turns net income negative, making the P/E ratio incalculable, a company can still be valued using the P/CF ratio if its operating cash flow remains positive. This is because impairment losses are also non-cash accounting expenses.

It is also used as a supplementary metric when evaluating cyclical industries or companies with high earnings volatility. Industries with heavy equipment, such as steel, refining, and shipbuilding on Korea's KOSPI, or telecommunications and utility companies in the US market, often have a large proportion of depreciation and amortization, making the P/CF ratio a more stable indicator of their earnings power.

However, it is safer to cross-verify with other metrics like the P/E ratio, P/B ratio, and EV/EBITDA, rather than drawing conclusions based solely on the P/CF ratio. The reliability of a judgment increases when multiple indicators point in the same direction.

Pitfalls and Limitations

The first pitfall is that the definition of cash flow is not standardized. Some sources use operating cash flow, while others use a simpler cash flow figure that adds only depreciation and amortization to net income. Since different denominators from various sources can lead to different P/CF ratio values, it's crucial to ensure that the figures being compared are calculated using the same definition.

Operating cash flow can fluctuate significantly quarter-to-quarter due to changes in working capital. Even just the timing of accounts receivable collection or inventory adjustments can heavily impact a single quarter's cash flow. Therefore, looking at annual figures or multi-year averages helps reduce distortion compared to a single quarter.

Crucially, the P/CF ratio does not subtract capital expenditures (CAPEX). Companies that require significant investment to maintain their facilities might have robust operating cash flow, but little free cash left for shareholders. This gap should be addressed by using the Free Cash Flow (FCF) metric, which subtracts CAPEX.
