What is EV/EBITDA?

EV/EBITDA is a multiple calculated by dividing Enterprise Value (EV) by EBITDA. EV is determined by adding net debt (total borrowings minus cash and cash equivalents) to the market cap. EV represents the amount one would pay to acquire an entire company, which differentiates it from the P/E ratio, which only considers market cap.

EBITDA stands for Earnings Before Interest, Taxes, Depreciation, and Amortization. It is calculated by adding back depreciation and amortization to operating income. The intention behind EBITDA is to approximate the cash generated by a company's core operations. Therefore, EV/EBITDA shows how many times the company's total value is relative to one unit of its operating cash flow. How is it calculated?

For example, consider a company with a market cap of $80 billion, total borrowings of $30 billion, and cash holdings of $10 billion. If its annual EBITDA is $20 billion, then the EV/EBITDA ratio is 5x ($100 billion divided by $20 billion).

The reason for using EV is to level the playing field for comparisons by including debt. Even if two companies have the same market cap, the acquisition burden is greater for the one with more debt. EV reflects this burden, making it a fairer metric than the P/E ratio when comparing companies with different debt structures.

EBITDA, as the denominator, removes the impact of interest, taxes, and depreciation. These factors vary depending on capital structure, tax environment, and accounting policies. Stripping them away makes it easier to compare the profitability of the core operations themselves.

How to interpret the multiple

A low EV/EBITDA ratio is often interpreted as the company being inexpensive relative to its operating cash flow, while a high multiple could signal that the market is assigning a premium for growth or stability. However, there is no absolute 'right' level. Software companies with high growth rates and low capital expenditure often trade at double-digit multiples, whereas slow-growth heavy industry or utility companies may remain in single digits.

Therefore, EV/EBITDA becomes meaningful when compared within the same industry. For instance, if the industry average is 8x and a particular company trades at 5x, it could be a clue to investigate whether the market views that company unfavorably or if it might be undervalued. The multiple should not be used to draw a definitive conclusion but rather as a starting point to question the reasons for the difference.

The Korean and US markets have different accounting standards and industry compositions, leading to different average multiple levels. Simple cross-market comparisons can lead to misunderstandings, so it is safer to narrow the comparison to companies within the same market.

Practical Applications

EV/EBITDA is widely used as a standard in M&A because it aligns well with the acquirer's perspective. An acquirer takes on the target company's debt and can restructure its capital and tax arrangements post-acquisition. This multiple, being less influenced by capital structure, becomes a common language for negotiations. It's often used to estimate a valuation range by multiplying the average multiple from comparable transactions by the target company's EBITDA.

In stock investing, it complements the P/E ratio. When net income is distorted by losses or one-time gains/losses, making the P/E ratio meaningless, EBITDA can still provide a basis for comparison as it reflects earnings at the operating level. In capital-intensive industries with significant depreciation burdens, EBITDA often provides a more intuitive measure of operational performance than net income. However, it's fundamental to not just look at the multiple at a single point in time but to cross-reference it with historical trends and other financial metrics.

Pitfalls and Limitations

EBITDA's biggest weakness is that it adds back depreciation as if it were not an expense. Equipment and machinery do wear out and eventually require reinvestment, making depreciation an unavoidable cost. For companies with significant capital expenditures, looking solely at EBITDA can make their actual cash situation appear better than it is.

Furthermore, EV/EBITDA ignores interest expenses, so it doesn't directly reveal the risk of a company with excessive debt in its denominator. While net debt is included in EV, partially reflecting this, the impact of interest burden on net income should be separately assessed using metrics like the debt-to-equity ratio or free cash flow. Treating EBITDA as actual cash flow is a dangerous habit.

Caution should also be exercised with Adjusted EBITDA, which companies may report with various adjustments. If recurring expenses are excluded under the guise of being 'one-time,' the multiple can appear artificially low. It is therefore necessary to check the footnotes to understand which items have been added or subtracted.
