Calculation Principle
RSI is calculated by first determining RS (Relative Strength) and then applying the formula: 100 - 100/(1+RS). RS is defined as 'average of gains over a specified period ÷ average of losses over the same period'. The most commonly used period is 14 days; a shorter period (e.g., 9 days) makes the indicator more sensitive, while a longer period (e.g., 21 days) makes it smoother.
In a simple hypothetical example, if the average gain over the past 14 days is 2.0 and the average loss is 1.0, then RS would be 2.0, and RSI would be 100 - 100/3 ≈ 66.7. If prices only rose for all 14 days, the average loss would be 0, causing RSI to approach 100. Conversely, if prices only fell, RSI would approach 0.
Actual charting tools typically use Wilder's smoothing average rather than a simple average, cumulatively incorporating new fluctuations into the previous value. Therefore, RSI values for the same stock can vary slightly depending on the period used and the smoothing method applied.
Interpretation Criteria: Overbought and Oversold
Traditionally, an RSI reading of 70 or above is considered overbought, and 30 or below is considered oversold. A reading above 70 suggests that the stock has risen significantly in a short period, indicating potential buying exhaustion. A reading below 30 suggests it has been oversold, potentially indicating room for a rebound. However, these are not absolute signals but rather 'cautionary zones'.
In strong trending markets, these criteria can easily become ineffective. Stocks in a robust uptrend may continue to rise significantly even with RSI above 70, while those in a downtrend may remain below 30 for extended periods. Therefore, in trending markets, the thresholds are sometimes widened to 80/20.
RSI 50 represents the point where upward and downward forces are in balance. Interpreting RSI movement above 50 as an upward momentum advantage and below 50 as a downward momentum advantage is often more useful for trend assessment than simply relying on overbought/oversold levels.
Practical Application: Divergence and Trend Confirmation
A key application of RSI is divergence. If the stock price makes a new high, surpassing its previous peak, but the RSI makes a lower high than its previous peak, this is considered 'bearish divergence,' signaling that upward momentum is weakening. Conversely, if the stock price makes a new low, but the RSI makes a higher low, this is 'bullish divergence'.
For example, if a stock's price rises from $100 to $120, setting a new high, but its RSI simultaneously drops from 75 to 68, it means the price increased, but the strength of the upward movement diminished. Such divergence can foreshadow a trend reversal, but it cannot precisely time the reversal, so it should be considered alongside other evidence.
RSI's reliability increases when used in conjunction with other indicators like trendlines, moving averages, and volume, rather than in isolation. While the calculation formula is the same whether in Korea or the US, highly volatile stocks tend to reach extreme RSI values more frequently, so it's better to adjust the interpretation of the thresholds to suit the stock's characteristics.
Pitfalls and Limitations
The most common mistake is to mechanically interpret 'RSI 70 = sell, 30 = buy'. Following this rule rigidly in strong trending markets can lead to selling too early in an uptrend or 'catching a falling knife' in a downtrend. RSI is not a tool for confirming entry timing but rather a reference indicator for gauging the degree of market overheating or overselling.
Furthermore, RSI is a lagging indicator. Because it is derived from price data, it reacts after prices have already moved, summarizing the current state rather than predicting the future. If you look at the same stock with 9-day and 21-day RSI settings, the overbought/oversold points will differ, meaning there is no single 'correct' setting. It is important to use it consistently according to your chosen timeframe and trading style.
